A California client is getting ready to sell shares of his company for $40 million.
 
Here's how we can save our client $9.3 million in income tax & $40 million in estate tax over the next 25 years.
 
First, we will refer him to an excellent estate attorney while the client is getting ready to go to market.
 
They will set up a family limited partnership, contribute the appreciated stock, and gift 75% of the company to two Nevada trusts for the benefit of their children or heirs.
 
For gift tax purposes, they will get a valuation done of the company. At a $40 million valuation, the value of the 75% partnership interests might be $24 million or less.
 
When the client sells the company, the trusts will receive a combined $30 million, and the client will receive $10 million.
 
This $30 million will be exempt from California tax, and in year one they will have saved $3.99 million in state income tax.
 
The trusts will have $22.86 million of cash left to invest, and since it's out of the client's estate, they will save estate tax on any appreciation.
 
Over 25 years at a 7% return, this would save the client about $40 million in estate tax.
 
Additionally, each year they will save an additional $200k+ in California income tax.
 
In 25 years, this could equate to almost $50 million in combined tax savings.
 
So, what does this cost?
 
It depends on your circumstances, but maybe $40k in one-time fees to your estate attorney and $30k of tax filing fees per year to us for the increased complexity.

Enough. I'm not thankful or grateful enough.

Too often I'm caught up thinking about the future.

Or, I'm too caught up in the present.

Because sometimes I only focus on my problems.

So, here's a reflection of what I'm grateful for.

I'm grateful for my testimony of Jesus Christ. His Atonement enables me to improve every day.

I'm grateful for my loving wife. She pours so much of herself into me and our kids. She is truly the most selfless person I know.

I'm grateful for my adorable children. Their curiosity and capacity for joy makes my life richer and fuller. I smile more every day because of them.

I'm grateful for my career. It's led me places I never even dreamed of. I serve interesting clients and solve big problems. 

I'm grateful for the beautiful earth we live on. Moving to Hawaii has truly been a blessing.

Although I have big goals for the end of the year, and big goals for next year, I'm grateful to take a minute and look backwards at the life I've built and the goals I've accomplished.

I've come a long way.

What's one thing you're grateful for, and why?

I have a client converting a $560,000 SEP IRA to Roth at a 3% tax rate this year.

The timing for this is perfect.

His business model is a little unique in that he has operating losses every year and his main source of income is from capital gains.

Most of our tax planning comes from timing. If he can realize capital gains every other year, he essentially pays no tax since his operating losses accumulate as net operating losses.

But all of that is about to change. 

He is getting ready to sell the operating company that helps him identify these investment vehicles, and soon he won't have losses to offset his income.

While we were on a call a few weeks ago, I asked a question I'm proud of.

We were worried about keeping his income below a certain threshold to not owe tax.

Instead, I asked if we can recognize more income and run a projection.

The projection showed that if we convert the IRA to Roth the tax rate will be three percent.

This is because his business losses apply against his IRA conversion amount first so that only the capital gains are taxed.

So $500k of capital gains gets offset by $400k of NOL, and effectively only 100k is taxed at 15%, or only 3% of the $500k of income.

Speaking with a new client this week who has $8 million trapped in a C-Corp.

He hasn't paid dividends for 3 years, and now he needs to get the profits out.

We already have a plan in place, but I'm curious what you'd choose.

1. Issue a dividend

2. Issue a big owner W-2

3. S-Corp management company.

I'll mention what we chose in the comments.

What would you choose and why?

Client is in CA and the C-Corp is in CA as well.

The biggest check I ever received was for $717,910.39.

Here's the story:

A couple of years ago a client of mine was living in China.

His mail system was very unreliable, and California had mailed him a refund check.

It went uncashed, so they voided it.

I followed up with my client to see if he had received it.

He hadn't, so I called and had it reissued. (Unfortunately they weren't willing to use ACH.)

A year later, the same thing happened.

He wasn't a CA resident, so we were hesitant to use his financial advisor's address.

Finally, we decided it was worth the risk, and had the check sent to our office address C/O Tyler Harris.

A month later, we received the check.

My name wasn't only on the envelope, it was also on the check.

When the client went to deposit it, the teller had to call their manager and get approval to deposit it without my signature.

Months later, the client told me the story about how much of an issue the bank made about it.

We laughed. 

At least he finally got his refund (after 4.5 years).

What's the biggest refund you've ever seen?

P.S. - this isn't the biggest I've seen, just the biggest with my name on it. I think the biggest I saw was also from California for $4,920,117.61.

Tax planning is a team effort.

I was on a call last week when an idea popped into my head. 

It was a meeting that's typically run by one of our partners, but I felt confident to speak up.

I asked "Do you have a traditional IRA?"

Turns out, the client has about $500k sitting in a SEP IRA.

I said, "we should do a Roth conversion."

This year he has an operating loss and a carryover that will wipe out most of his tax, so a Roth conversion could be done at a really low tax rate.

Basically, he got a tax deduction at the highest rates while he was a CA resident. That's about a 50% savings on the deferral.

Now, he's not a CA resident, and his federal rate is about 10%.

We locked in a 40% savings if we can convert the whole balance over the next 5 years.

Plus, since he is paying tax on this, he can withdraw the principal before retirement age if he needs.

It's added flexibility and firepower in a Roth account that could benefit him greatly in the future.

And for me, it was a reminder that it's worthwhile to have someone look at it from another angle.

If you're planning on a big capital gain by year end....

STOP! Consider this first.

The new rules of Qualified Opportunity Zones are secretly powerful.

Under OBBBA, any gain that is deferred by an OZ investment initiated in 2027 is granted a 5 year deferral.

Let me give you an example, assuming that a partnership recognizes a gain:

A gain realized on 12/31/2025 will be allowed a one year deferral, until 2026, if the proceeds are invested into an Opportunity Zone.

This is because they will be subject to the old rules. The partner's 180 day window to make an OZ investment will start on 3/15/2026, and they will need to invest before September 2026. This means they will be subject to the old OZ rules.

But, if the gain is realized on 1/1/2026, you have until September 2027 to invest into an OZ and defer your gain. 

This means the gain can be deferred until 2032, and the tax won't be due until April 15, 2033.

Essentially, this is a 7-year deferral of the tax liability.

PLUS, you get a 10% step up in basis on your OZ assets in 2032, and a 100% step-up in 2037.

So, what do you do during that window?

Well, let's say you receive proceeds of $2 million, of which $1 million is taxable gain.

You invest the $1 million in on OZ in 2027 and defer the 2026 gain. Next, you take the other $1 million to invest in the stock market.

You work with your financial advisor to tax-loss-harvest $500k of capital losses over 7 years (more is totally possible).

In the 7th year, your $1 million gain is realized, offset by $500k of losses.

Your taxable gain is only $500k, plus, you got to grow all of your wealth tax-free for 7 years.

Bonus:

On year 10, you sell your QZ property and pay zero tax.
(And this whole time, you were able to take depreciation on the property.)

Pretty wild stuff, if you ask me.

The difference between a 2025 exit and a 2026 exit isn't one day, it's a 7-year tax holiday.

Most founders selling right now are walking into a "deferral dead zone."

If you can wait until January to sell, you can bridge your gains into the new 2027 Qualified Opportunity Zone (QOZ) program.

𝐓𝐡𝐞 𝐌𝐚𝐭𝐡:

2025 gain (no QOZ): Tax due April 2026
2025 gain (w/ QOZ): Tax due April 2027
2026 gain (no structuring): Tax due April 2027
2026 gain (structured): Tax due April 2033.

That is a 7-year difference in cash flow for waiting until 2026.

𝐃𝐞𝐟𝐞𝐫: Push the tax liability to 2033 using the 2027 QOZ rules.

𝐆𝐫𝐨𝐰: Invest the nontaxed capital into the market.

𝐇𝐚𝐫𝐯𝐞𝐬𝐭: Use those 7 years to aggressively tax-loss harvest.

𝐒𝐭𝐞𝐩-𝐮𝐩: Step up your QOZ basis to FMV after year 10.

𝐀𝐧 𝐄𝐱𝐚𝐦𝐩𝐥𝐞: $20 million of proceeds, $10 million of gain.

1. Put the asset into a partnership in 2025.

2. Realize the gain in 2026.

3. Invest $10 million in a QOZ in 2027.

4. Invest the other $10 million with a financial advisor to loss harvest $10 million from 2026 to 2032.

5. In 2032, the gain is recognized, but 100% offset by accumulated capital losses. (Any gain not offset will result in a tax bill in April 2033.)

6. In 2038, sell the QOZ investment with no tax due.
